I’ve just recently presented the new Tax Depreciation Guidelines to depreciation specialists across Australia on behalf of the Australian Institute of Quantity Surveyors. This new industry guide sets out the best practice for Quantity Surveyors and what clients should expect. 

There’s been a rise in companies suggesting that depreciation reports can be completed adequately without the need for an inspection. However, the new guidelines specifically state that there are extreme risks with this approach, and instances where an inspection is truly not required are uncommon. 

 

The guidelines state that an inspection should be carried out to:
  1. Ensure that the information detailed in tax depreciation reports has been verified; 
  2. To provide a report that achieves the optimal correct outcome for the client; and to 
  3. Minimize potential risks to quantity surveyors and their clients. 

 

There are indeed circumstances where an inspection may not be required. However, these are limited to:  
  1. When detailed and verified final building costs are provided, along with specifications and floor plans, or 
  2. The client only qualifies for building structure deductions, and it has been confirmed that no improvements have been completed since the last inspection (that is to say, the property has already been appropriately inspected and nothing has changed). 

 

The guidelines additionally state that not undertaking a site inspection leaves both the client and quantity surveyor open to sanctions/fines which may be imposed by the ATO, should there be insufficient evidence to support a depreciation claim. 

Where an inspection is not carried out, the following disclaimer must be added to the reports: 

 

This report is not based upon and does not include a physical inspection of the premises. This may impact the accuracy of this tax depreciation report and the author of this report takes no responsibility or liability for any such inaccuracy. 

 

So, whilst an inspection can be avoided in some cases, it’s only appropriate when exact costs are known or an inspection has already been completed on the property in the past. The risks heavily outweigh the benefits, and a detailed full inspection of a property is still the only way to ensure you’re achieving the highest possible depreciation deductions whilst complying with all relevant legislation.

Well, the end of the 2023 financial year has clocked over and we are now in the heartland of tax return preparations. Advisors across the country, their heads stuffed full of numbers, are attempting to minimise your burden and/or maximise your refund. I’ve met plenty of accountants and they’re a very special breed. Some genuinely love nothing more than to wade through a shoebox full of receipts while deciphering the mad scribblings of their clients. 

But the fact remains, if you can be across your tax information it will make for not only a faster return from the ATO, but could also mean more sweet, sweet dollars in your bank balance. 

One group that can make very impressive claims is property investors. Unfortunately, unless you are right across tax law – and hey, who doesn’t want to while away their spare time poring over confusingly-worded legislation – then you are at risk of missing out on significant upsides in your tax return. 

To that end, I’ve come up with the following three key elements property investors must tick off their tax-time checklist. 

 

1. Depreciable items 

While I’ve been banging on about this for a while now, it can never be said enough… a professionally prepared depreciation schedule could be the difference between receiving cash back or having to pay a tax bill. 

A depreciation schedule identifies and lists the improvements, fittings and fixtures throughout your investment property that attract tax-deductible depreciation. 

These depreciable works are identified as either capital works, or plant and equipment. 

A capital works deduction describes the building structure and other assets permanently fixed to your investment’s structure. A capital expense is a fixed amount that can be claimed each year for up to forty years. 

Plant and equipment (division 40) assets on the other hand are elements that are easily removable. You can claim depreciation for the wear and tear of plant and equipment. 

Fortunately, depreciation schedules are prepared by qualified professionals like me, so you don’t need to understand all the details personally. Through our vast experience and knowledge of current tax legislation, our specialist quantity surveyors can categorise what items will qualify, to what extent, and the manner in which depreciation can be claimed. 

Once prepared, the depreciation schedule can also be used by your accountant for up to 40 years (although if you conduct any upgrades to the home, you must update your schedule). 

Perhaps most compelling of all is that our analysis showed that commissioning a depreciation schedule reaps a massive and immediate benefit in relation to return on investment. Of all the residential depreciation schedules we did in the 2022/23 financial year, we found that the investor was returned 14.5 times our fee on average in the first full year and 370.8 times our fee over the full 40-year period. There are almost no other cost outlays I can think of delivering that level of return. 

There are three triggers that should tell you whether a depreciation schedule is justified: 

  1. The property commenced construction after 16 September 1987; 
  2. The property was renovated after 27 February 1992 by the previous or current owner with a renovation value exceeding $40,000; 
  3. You bought the property brand new.

2. End of year statement 

Ongoing repairs and maintenance conducted on your property are claimable against your income. 

Repairs describe wear and tear or other damage that’s resulted from having the property rented out. For example, fixing a broken window. Maintenance describes works carried out to ensure you property remains in a rentable condition, such as repainting walls or resealing decks. 

The key is to ensure you are correctly capturing and categorising your repair and maintenance expenditure. 

Fortunately, most investors have a property manager looking after their investment. Tax time is when these professionals really come into their own. Your property manager will prepare an end-of-year summary of income and expenses that you can send your accountant. 

But as the investor, you are still responsible for helping identify what you have spent money on during the year. For example, a tradesperson’s work could be a repair, but it might include installing something like a ceiling fan or venetian blinds. 

The best way to stay on top of this is to go through the monthly statements from your property manager. They should include invoices from suppliers and contractors detailing what their work has included. Your accountant will be adept at categorising how deductions should be applied to those expense categories. 

 

3. Holding costs 

Holding costs are the ongoing charges related to owning the property. These will include elements such as council rates, land taxes, insurance and utilities. If your investment is a unit or townhouse, there will be body corporate fees and special contributions as well. 

But the number one expense is usually the interest you’ve paid on the property’s loan. Your lender will set out in your regular loan statement exactly how much your interest bill has been. The annual total is a deduction that can make a huge difference come tax-time. In fact, interest deductibility is the foundation for those utilising negative gearing. However, regardless of whether you negatively gear or not, you should always accurately track your interest costs to ensure a maximum deduction.

Through our research, we discovered that the mere announcement of the tax changes caused an exodus of investors from the rental market, leading to significant damage that has yet to be fully recovered. Despite the subsequent repeal of the legislation, the rental market continues to struggle.  

Back in June 2022, the Queensland government introduced new legislation that would calculate land tax based on an owner’s entire Australian property portfolio, rather than solely on properties held within Queensland. This meant that investors would be required to pay taxes for land that received no benefits from Queensland services. Unsurprisingly, this announcement triggered a strong backlash, prompting the government to abandon the proposed changes on September 30th, 2022. However, the damage had already been done, as revealed by our research. 

Our analysis focused on Queensland investment property purchases as a percentage of all Australian sales during the period before, during, and after the 98-day span when the changes were in effect. Prior to the announcement, Queensland was the top destination for investors, accounting for a significant 40.9% of all investment transactions. However, as soon as the changes were announced, that figure plummeted to 33.6%, representing a notable decrease of 7.3 basis points or 17.8% from the pre-legislation proportion. While the tax changes were eventually repealed, the recovery in investor activity has been modest, with investment property transactions only reaching 34.73%.

It’s disheartening to witness the enduring impact of those brief 98 days when the changes were looming. Our research demonstrates the increasing trend of long-distance investing, as investors are now more willing to seek opportunities elsewhere when faced with unfavorable legislation. The average distance between an investor’s residence and their chosen investment location has significantly increased, highlighting their mobility and discerning approach to jurisdictions that support investment. Moreover, the hasty implementation of anti-investor laws by governments further compounds the decline in investor participation. 

As someone deeply involved in the real estate industry, I firmly believe that jurisdictions like Queensland should focus on attracting investment rather than discouraging it through anti-landlord rhetoric and ongoing restrictive measures that prioritize tenants over landlords. It is crucial for all levels of government to engage in constructive dialogue with landlords to find mutually beneficial solutions to the housing crisis. Rather than exclusively catering to specific tenant groups, governments must grasp the demand-supply equation and work towards sustainable resolutions. 

The consequences of these policy decisions are already evident. The severe reduction in housing supply has resulted in an alarming increase in homelessness, placing immense strain on vulnerable individuals. According to the Queensland Council of Social Service (QCOSS), homelessness in Queensland has surged by over 20% in just five years, nearly triple the national average. Furthermore, the rental vacancy rate in Brisbane remains historically low at around 1%, intensifying the challenges faced by tenants. 

Having witnessed firsthand the detrimental effects of the failed QLD Land Tax law, I stress the urgent need for the government to actively engage with landlords and work collaboratively to address the ongoing housing crisis. Neglecting this responsibility will only perpetuate the rental crisis and further disadvantage tenants. It is crucial for governments to recognize  the long-term consequences of their policy decisions and strive for practical solutions that support a healthy rental market and ensure affordable housing for all.
